Engine oil is about 10% more energy dense than diesel fuel IIRC. As a long chain hydrocarbon, if injected into the cylinder atomized engine oil burns just as well as diesel fuel. Modern tanker ships are run on heavier fuels than diesel and achieve great fuel economy. It also helps to increase the lubricity of the fuel as modern diesel uses dimer acid(s) to increase lubricity instead of sulphur. To get rid of water: Freeze the oil-water combo, then pour the oil off while the water is still frozen. That will separate out the water.
